If I change my permalinks settings in 2.7 to anything other than "Default" the menu displays as a UL without styles defined – the link to the css seems to break.
I’m just piping up from the audience, but could it be that WP has insufficient access to (i.e. doesn’t have privileges to modify) your .htaccess file? That’s about my list of suggestions I’m afraid…
This sounds kinda like the bug which afflicts some hosts with the style.php file. Try moving the CSS from the box in the admin page, to your themes style sheet. That should fix your problem.
There is also an option in the options page to disable the plugins built in style sheet – which you should do since it won’t be used if you move the CSS elsewhere.

Is there any chance you could try the version attached in the post I’m about to link to? There is a possibility that it may fix this problem, but I need someone test it before I can tell if it will help or not.
